Cat pays the dealer for warranty. Cat may have told the dealer its not going to pay for a replacement engine because its cheaper to repair. The dealer would have ended up eating the entire bill had that been the case.

That being said I wonder what happens if the repair fails? Does the subsequent repair fall on the dealer ?
Not if Cat told them to repair rather than replace it doesn't, at least not in my book. Basically go back to Cat with their original communication - "Well here's what you told us to do and look where it got us. Now we're going to replace the whole component to ensure the customer receives fair value for his purchase." At this point having a good local Cat rep helps, they usually go in and fight the dealer's corner versus the factory.
